When setting permissins for files, one of the user groups is "SYSTEM". what
exactly is this?

The SYSTEM account is used to run the background services and programs that run when no user is logged on.

are there security issues arise from "system" user. Should "system" user
have access to all files at all times?

Yes, this is normal, and the security risks are minimal since the System account's "password" is unknown.

To add to what Doug said, be careful playing with the SYSTEM security
attributes, mess with the wrong attribute on the wrong file or folder and
your PC becomes either unusable or in some instances, totally unbootable.
